AsoutlinedintheIMFAsiaandPacificDepartment’slatestRegionalEconomicOutlook,thesefactsarerelated.Namely,increasesintradeandfinancialintegrationhavestrengthenedthepropagationofgrowthshocksbetweenregionalpartners,leadingAsianeconomiestomovemoreinlockstep.OnedriverofthissynchronizationofbusinesscycleshasbeentheincreaseinsizeandconnectednessofChina’seconomy.Lookingahead,weexpectregionalintegrationagendaandabiggerChinatofurtherincreasespilloversandgrowthco-movementacrosstheregion.Greaterinternationalcooperation,particularlyregionalandglobalfinancialsafetynets,canhelpcountriesrespondtotheassociatedriskofmoresynchronized,sharperdownturns,andtherebyhelpAsiamakethemostofgreaterregionalintegration.

Onthetradeside,ourstudybringsanovelfinding:whatmakestwoeconomiesco-move—bypropagatingshocksacrossborders—istheintensityoftheirbilateraltradeinvalue-addedterms,notingrossterms.TheiPhonesupplychainexampleillustrateswhythismakessense:althoughChinaexportstheproducttotheUS,itsdomesticfirmsaddonlyasmallfractionoftheoverallvalueadded,sothatgrossexportsvastlyover-estimatethedependenceoftheChineseeconomyonfinaldemandfromAmericanconsumers.ThereverseholdsforKoreaorTaiwanPOC,whichreapsizeablevalueaddedthroughexportsofcomponentstoChinaeventhoughtheydon’texportanyiPhonestotheUS.Overall,thetrendincreaseinthevalue-addedtradedbetweenAsianeconomiesoverthepasttwodecadeshasaccountedforaroundone-quarteroftheconcomitantincreaseinbusinesscyclesynchronizationacrosstheregion.

Financialintegrationhasbeenamoreambivalentforce.Acrosstheworld,ithasmagnifiedtheimpactonbusinesscyclesynchronizationoflargeglobalshocksliketheglobalfinancialcrisis,asglobalbankspulledfundsbackacrosstheboard.Butinnormaltimes,ithasloweredsynchronizationsomewhat,possiblybyfacilitatinginternationalreallocationofcapitalwhenashockhitsonecountry.However,thishasbeenlessofafactorinAsia,wherecross-borderfinancialclaimsandflowshavesofarbeencomparativelysmall.
